Whether you operate an online business or budget personal shopping, understanding the difference between sales tax and Value Added Tax (VAT) is crucial for accurate financial accounting.

Sales Tax (Exclusive) vs. VAT (Inclusive)

Sales Tax (US System): Prices displayed on shelves or online exclude tax. The tax is calculated and added during final checkout at point of sale.

VAT / GST (European & Commonwealth Systems): Prices shown on tags already include the tax (inclusive pricing). The consumer pays the sticker price, and the vendor remits the included tax to the government.

The Reverse VAT Formula

A frequent mistake when reverse-calculating tax from a $120 item with 20% VAT is calculating 20% of $120 ($24) and assuming the net price was $96. This is mathematically incorrect.

The correct formula is: Net = Gross / (1 + Tax Rate).

For $120 with 20% VAT: $120 / 1.20 = $100.00 Net, meaning the tax paid was actually $20.00, not $24.00.
